I don't remember telling him to do it, I told him the only way to get his money back, which we both know IS the only way to get his money back. I would be highly surprised if they gave him his money back even after telling them that he did infact send the money as a gift through PayPal. Getting technical, he already committed fraud because he lied about the transaction to PayPal.

I'll be the first to eat my own words if they gave him back his money, if he tells them that he sent it through PayPal as a gift.

He didn't 'already commit fraud just because he designated it as a gift,' if that's your point. Fraud requires much more than a false statement, including usually intent to deceive, reliance by the party and harm to the other party.
